So I am including a few different people in my forms process who will be logging on and approving/rejecting forms that the user submits. If I am understanding correctly, wouldn't they (the people approving/rejecting submitted forms) only need forms authenticated participant licenses? And the people submitting the forms would be covered under the public access web portal? Is this correct?

That is correct. The approvers would only need a participation license and your public portal will allow anyone to initial the form.
When I select the forms authenticated participant license however, that removes the user from the named users list in the system security section and their status becomes "invalid".
If I understand correctly you are assigning a participant license to someone that already has a full named user license? A user with a full named license is able to participate in the business process (approve/reject). They don't need a participant license if they are already a full named user license.
I currently have them has a full user, but I would like to remove them as a full user and just have them be a participant instead.
Go into the LF Admin console and remove the full named user license and make sure you still have the participant license assigned. Once you have the full named user license unassigned, you can click the 'x' if you still see them listed as invalid or just ignore it. They should be fine as long as you have the participant license assigned and are assigning tasks to that user.
So I won't be able to manage them through system security then? My user was assigned to the process with his full license previously, I did as you said and changed his license to forms authenticated participant still with no luck. Here's the message:
