When workflow tries to modify an entry and encounters an entry that is locked, what does it do?

Does it wait and retry the operation? Or does it just terminate the workflow?

Specifically with Workflow 8.3

It will wait a specified amount of time (by default 5 minutes) then retry.

You can set how long these delays last in the Workflow Administration Console:
